Try Robin Landsbert's already perfected and vastly more versatile "Color Labels" v1.1.3, available at <http://www.landsbert.freeserve.co.uk/colorlabels/>, costing only $5, and suitable for all Macs running OS9 to 10,3,7,

hmmm... "vastly more versatile" obviously means having to have open palettes to drag folders onto them and waiting for a few seconds to take effect, while the folder text remains uncoloured anyway.Facetiousness aside, "Color Labels" lets you pick colours and works in all operating systems for $5. It is however slow, clunky, OS9 like interface, does not colour the folder item's text. You have to drag&drop to set/clear the clunky colours.
Not to mention the EXTREMELY annoying shareware notice that makes you wait right from the start and after about 10 uses (i didn't count them, the limit may be less) it actually stops working informing you that you "cannot do any more labelling today" - this from the 1st 10 minutes of usage even after waiting for the "demo" button to activate. This is surely one of the WORST EVER implementations of shareware notices i've ever seen in my 19 years of mac usage.
On the other hand, Hey Folders! is sleek and works seamlessly with the Finder so that you would never know it's running. And it's free. Try them both and make your mind up (but you won't be able to try Color Labes for long).
